#  California Faces Another Deep Budget Shortfall Despite Strong Revenue

California is heading into another tough budget year, with state analysts now expecting an almost $18 billion shortfall in the next fiscal cycle. What’s more worrying is that this gap could nearly double within a few years if spending keeps rising and long-delayed bills finally land. The timing feels especially jarring because parts of the economy, particularly anything tied to AI, have been booming. Yet the state’s finances still can’t quite find their footing.

Even though tax collections have come in stronger than expected, roughly $6 billion above early projections, most of that money is already spoken for. California’s rules automatically direct much of any extra revenue toward schools, community colleges, and the state’s rainy-day fund, leaving little room to soften the blow of a deficit. At the same time, the state is being hit with big, unavoidable expenses tied to recent federal policy shifts. Changes to health care programs mean California will have to cover far more of the cost for residents who rely on Medi-Cal and food assistance. Those added expenses don’t just affect next year; they grow over time, eventually pushing health-related costs several billion dollars higher each year.

As lawmakers search for solutions, the conversation is quietly shifting beyond traditional budget fixes. Some policy analysts are taking a fresh look at revenue sources California has long avoided, including digital industries that other states have already tapped into. Online casino legislation, once considered politically toxic, is now being discussed more seriously as a way to bring in steady revenue without raising taxes. The appeal has grown as more states report strong returns from regulated online gaming. Housing programs face a similar crunch. Local officials warn that people who just got off the streets might end up back there without state help. But Governor Newsom hasn't rushed to fill the gap, pointing to mixed results from local programs.

California has now spent several years relying on temporary fixes to balance the books, [borrowing internally](https://lao.ca.gov/Publications/Report/5091), using reserves, and postponing certain commitments. Those approaches worked for a while, but they’ve also left the state more exposed. Because California’s tax system leans heavily on high-income earners, its revenue swings sharply with the stock market. The enormous $97.5 billion surplus in 2022 was followed almost immediately by a series of deficits once markets cooled, showing just how quickly the tide can turn.

Lawmakers are now being pushed toward decisions they’ve been able to delay. They can trim spending, look for new revenue, or try a mix of both, but avoiding the issue no longer seems realistic. Relying on short-term tools again would only buy a little time and make it harder to respond if the economy slows down.

Right now, California's brightest spot is the [AI boom](https://timesofsandiego.com/opinion/2025/11/27/california-tax-revenue-growing-ai-boomlet-will-it-last/) driving up tech profits and stock prices. But analysts caution it might not last. There are signs investors are getting too aggressive, and even a hot tech market can't reliably close a potential $35 billion deficit. Since California must funnel surprise revenue into education and reserves, it would take a massive windfall to plug that hole.

In short, California’s economy has pockets of real strength, but its financial picture remains strained. Without more durable solutions, the state will keep cycling between brief highs and deeper lows, and the next few years will test whether leaders can break that pattern.
